What does "CryptAcquireContext Failed" mean?

Starting a couple of days ago I am getting a new error message when tunneling through host1 to get to host2:
client ---(ssh using AT 9.83)---> host1/debian ---(ssh from CLI)---> host2/RedHat

The error message I get is:
CryptAcquireContext Failed: The keyset is not defined.

Authentication to host1 is done using public/private key and to host2 it is password.
AT shows the error message when I run the ssh command from the CLI of host1.

host1 is running ssh: OpenSSH_5.5p1 Debian-6+squeeze5, OpenSSL 0.9.8o 01 Jun 2010
host2 is running ssh: OpenSSH_5.3p1, OpenSSL 1.0.0-fips 29 Mar 2010
client is running Windows 7, 64-bit with all the latest patches from Windows Update applied.

Doing a -vv on the CLI from host1 I get the log below.
The error happens after the message "debug1: SSH2_MSG_SERVICE_ACCEPT received" is logged.

It indicates failed access to a smart-card during authentication.

If no smartcard is inserted, you should not get this message.

If smartcard authentication is not enabled, you should not get this message, but apparently you are.

Reviewing possible solutions. I'll get back with you.
